Something is missing here!  After "Setting shell prompt", Tramp should
call tramp-post-connection which issues a lot of commands to the
remote shell, including finding a shell which groks tilde expansion.
Why is this not happening for you?

Note how Tramp says "cd ~" but the remote /bin/sh doesn't know what
to do with it.

Or did I copy and paste stuff which does not belong together?  Is
there more between "Setting shell prompt" and the "/////" prompts?
