This is an ancient version of Emacs; current is 21.3. Unless you have
a very good reason not to, you should upgrade.

There are many places in Emacs where the shell is assumed to be
/bin/sh. Since Windows doesn't know what that is, you get an error
message like this.
I don't remember if "M-x shell" is one of those places.
The simplest solution is to install Cygwin, which will give you the
bash shell, which works well with Emacs.
But first, upgrade to Emacs 21.3.
