I solved this problem. In the emacs 21.1 etc directory there is a
file, PROBLEMS. It has a patch you will need to apply to the source
for psgml 1.2.2. Recompile psgml and re-install it.

I did this on Linux, and I don't know if you even can do it on
Windows. I assume you need the GNU patch program, which should be in
cygwin. If anyone has problems, let me know and I will post the
patched psgml source on my web page.
