I seem to recall having this problem a number of years ago. I suggest either:
1. Close all apps using pseudo terminals (including xdm etc) and unmount
/dev/pts - things should work fine from then on.
2. compile the kernel for old style ptys, and change the initialisation
accordingly (/dev/pts won't be mountable).
