You may want to use the "install" command instead of "setup" and specify
the menu file explicitly.

I believe it's ethically questionable to ask GNU GRUB developers to
support a heavily modified version of the software. GNU GRUB doesn't
support spashimage and uses menu.lst, not grub.conf, for the menu by
default.
Either contact your software vendor for support, or get a version of GNU
GRUB as released by the developers and make sure to mention the version in
your next post.
